The rapid increase in energy prices since 1973 has led to extensive research into the derived demand for energy, especially in the biggest energy consumption sector, the industrial sector. Recent years have seen a renewed interest in the study of factor and interfuel substitution in the industrial production process. As a consequence there is an effort in this study to investigate the causal relationship between energy and other factors of production and the impacts of energy prices increase . Often the translog form is used as the functional representation for the empirical energy demand equations. In this study, a new system of demand equations, the Almost Ideal Demand System, is applied to an energy demand analysis of the industrial sector in the Republic of China. Iterative seemingly unrelated regressions (ISUR) is used for empirical estimation of the demand equations. Finally, it is concluded that energy price does affect the other factor demand of production. The empirical results confirm the interfuel substitutability.
